How does the adwords contextual advertising work?
Does google analyze the page from googles crawled index and work out the most popular word on the page?
Does the Javascript compile all the words on the page and pass on to the google adwords index, the most popular word?
Does adwords even use the most popular word? If google checks the page words, doesn't that mean stress on their databases? does google analyze each individual page? OH-NO, I've gone cross eyed :

To the best of my knowledge, this is how it works...(and please, if someone disagrees, step in and share your knowledge...)
Google shows contextual ads, or AdSense on ONLY sites that have applied for this program. When you apply to be an AdSense partner, Google sends a spider to visit and index your site. From that indexing, they compile an idea of what your site is about. (Say, for instance that the density on this page is weighted toward PPC ads.)
From there, Google looks to see if it has any AdWords ads that are appropriate to that topic. Additionally, AdSense/AdWords has listings of words/phrases that are similar. (As demonstrated by Google's ability to "suggest" new words to ad to your campaign based on your existing phrases.) So, if there's not a direct match, they can search for these secondary matches.
As for analyzing the individual page, they must be doing it one way or another. I've seen multiple instances here in the forums where the AdSense ads changed as the content changed.
For example, in a thread in the Members' Lounge that started off being about T3 and war/battle movies, the ads started off showing ads for things like Habitat for Humanity and the Peace Corp. (I can only guess they've purchased "war" type phrases to show up as a "peaceful" alternative.) As the conversation progressed and more movies, movie stars, etc... were named, the ads gradually shifted focus to be more entertainment based. (Netflix, Amazon.com movie sales, etc...)
